AbstractThis research examined a two-echelon inventory and production policy for two consecutive manufacturers in supply chain. It is assumed that the production lot size is Q for both manufacturer and this amount will be produced in batch of size q i and q j at manufacturer i and j , respectively. The products produced from manufacturer i will be transferred to manufacturer j in batches of equal size qj and the products produced from manufacturer j will then be transferred to its downstream member in batch of equal size q r The objective is to determine optimal lot size (Q') and optimal batch size (q:) so as to minimize the total cost which includes production setup cost, inventory holding cost and transportation cost. Mathematical model was build to deal with problem, and we also have developed the simple search procedures to determine optimal solution for all cases. Numerical examples were also conducted to illustrate the applicability of the developed model. Sensitivity analysis with respect to small deviations from optimal solution and changes of parameters were also performed. It can be concluded that the proposed models are useful for the establishment of an integrated production and inventory policy in supply chain
